I don't think you can update a full install of puppy, and you have to install the new version from scratch.

Please note however that I am NOT an expert, just repeating what I remember seeing on the forums at various times, and I stand open to correction.

Puppy is perfect for what you want. I put Puppy on an old laptop that barely ran Win98, added skype, gave it to a relative, and it's running without trouble for several months now.

Can you please post a copy of your menu.lst file? When you boot from the LiveCD and mount the local HDD it should be at /boot/grub/menu.lst.
